What is Prime broker and rehypothecation?

A prime broker is the bank that finances a hedge fund’s securities portfolio: it lends cash against longs, lends securities for shorts, settles and holds the portfolio, and reports on it. Rehypothecation is the prime broker’s re-use of a client’s securities as collateral for its own borrowing, which is how it funds the loans it makes.

Example 6.13 (Fifty and twenty-five)

With m0=50%m_0 = 50\% and m=25%m = 25\%, P⋆=23P0P^\star = \tfrac23 P_0: the call comes after a fall of a third. A professional client margined by its prime broker at m0=15%m_0 = 15\% and m=10%m = 10\% is called at 0.944 P00.944\,P_0, after a fall of 5.6%.
